STM CLIP MASK will not work

Yes it's working as designed.

The idea of the "Clip Mask" in the "STM Elevation Source Editor" is to remove points from onwe source and replace them with points from a difference, that is perhaps more accurate. It does not "punch a hole" in the STM.

To get a hole in the STM, you will need to use the Clip tool that is available in the Scalable Terrain Model manager dialog.

Can this clip tool in dtm manager work with shapes. It looks It can mask only area set with two mouse clicks?

There are version different Area of clip you can use when clipping a STM, which are available from the Clip tool setting.

Did you get this to work? I tried to clip by element from the STM manager dialog and still got the same outcome as your first post.

I am experiencing the same issue with clipping an STM. Even when I select the clip from the Scalable Terrain Model dialog box, and use element and mask, the clip does not punch through the terrain, is seems to average out the edges with a flattened mesh. Can anyone suggest what the problem might be?
