They could allow a read-only element as the second element in case of the "truncate first" option. Bentley however opted to only allow read-only elements in the case of "truncate none".

A CR to change this behavior could be filed. It's not a bug IMO. Works as designed, though the design could have been refined a bit more to only require write access to the first element in case of truncate first.

RE: CE u2 Fillet/Reference file issue
As the tool requires modification to at least one of the elements in this workflow it would not be able to use the referenced element as this is in a ReadOnly mode.
This may be a worked as designed but there is no technical reason why the second element can't be in a reference file. It is not being modify so the fact that its ReadOnly is irrelevant. It doesn't accept references file elements because of flawed logic in the programing.

RE: CE u2 Fillet/Reference file issue

Yes, I agreed with Andrew. I have also tested in various version, as far as in MS/J. Elements that appeared in references can be performed using "Construct Circular Fillet tool with Truncate (None). and here, the first element must then be manual modified . Going back through all of the major releases of MicroStation V8 there has never been the capability to use the Truncate First option with referenced elements. As the tool requires modification to at least one of the elements in this workflow it would not be able to use the referenced element as this is in a ReadOnly mode.
