I am trying to capture a Google Earth image, and then save over the temporary black and white photo that is supposed to be in my design file folder as per these instructions:

My issue is, there is no saved temporary GEImage file to replace in my .dgn file folder.
Is there possibly a setting that dictates where this file is saved that needs to be changed?

There is one important step missing in the instructions you linked to in your post.
The first thing you should do in Google Earth is press Ctrl+Alt+S because this will open the Save Image Toolbar at the top of the GoogleEarth view, which changes the extents of the view.
If you don't do this first the color image won't exactly match the black and white image.
I immediately noticed this and was going to resume troubleshooting today. Thank you for being proactive on notifying me of the issue.
I am still having issues replacing the image via the "Define Materials" method. The image height is being skewed, although the extents of the aerial view are the same.
Okay I figured out the skewed image issue. I was trying to save the GE image for my "Define Materials" image in 4k, but Microstation brings it in as "Current View" only. Is there a setting that can be adjusted to allow me to import a higher resolution image?
In GoogleEarth choose Resolution:Maximum. This will maximize the larger dimension to 4800 while automatically setting the appropriate smaller dimension to maintain the aspect ratio.
