I am currently erasing a lot of of extra index contour labels (the labels are large since it is a large scale drawing) I have lots of small index contours that form small closed loops (The TIN is LiDAR generated, so I have lots of these). Each contour gets a one label no matter what the label spacing is. See Screenshot
An option to have a minimum length to have a contour be labeled would be nice, whether is user inputted, or hard coded to some factor of the label size.

while this response does not directly concern the placement of contour labels (nor the discussion that has followed about contour label placement)... I though it may be applicable to your current situation - maybe.
There is an option on the Load DTM Features>Contours dialog called "Minimum Area". The way this works is this: If there is a closed contour whos area is LESS than the value in thie field - the contour will not be drawn.
So - given that the data you received was Lidar and there may be LOTS of very small contours that really dont add a lot of value when shown - this option may be applicable for you... maybe :-)
Quickly measure the area of some of these really small closed contours. Key in a value that is larger than what you measure and see if the result is more to your liking.
Okay...maybe the functionality isn't that nice but there is always room for improvement. I really haven't used the tool too much but I know it is there. An "intelligent" contour label woudl be nice.
